Hi there - can someone please describe how video output should work on an iPad 2 with iOS 5...specifically, is it screen mirroring only, or is there a way to show only the RDP session without onscreen keyboard, notification pop-ups, virtual track-pad, etc.?

It is screen mirror only. It will show whatever is shown on your iPhone.
